The cryptocurrency industry has been left reeling as Prager Metis, an auditing firm, failed to detect widespread fraud at FTX. Critics are questioning the competence of auditing firms in the cryptocurrency industry due to their failure to identify risks and a clear violation of accounting standards.

FTX’s utilization of Slack channels, personal messages, and QuickBooks for accounting records were not flagged by Prager Metis as significant flaws. Furthermore, Prager Metis failed to mention the transfer of billions of dollars in cash between FTX and Alameda Research, which was a warning of potential irregularities. The magnitude of these transactions should have warranted a comprehensive investigation, but the auditing firm appeared to have completely overlooked them.

Prager Metis’s failures have had disproportionate effects. FTX’s bankruptcy was largely caused by its founder, Sam Bankman-Fried, who managed to conceal his fraudulent activities from auditors and regulators. Investors have been left reeling from the devastating fallout, which has also caused a loss of confidence in the industry.

Prager Metis has settled with the SEC for minus $745,000, despite it being comparatively small compared to the magnitude of the fraud. Although the settlement provides closure, it does not address the systemic failures that led to the fraud. The SEC’s actions serve as a clear warning to accounting firms to uphold auditing standards and hold them accountable for their failure or loss. Anything below the mark is a breach of duty and can lead to disastrous consequences.

As demonstrated by the Prager Metis scandal, auditing firms must possess comprehensive knowledge of the cryptocurrency market and its unique issues. It is not acceptable for auditors to simply comply with regulations and provide rubber stamps on their clients’ financial statements. Rather than that, they should be willing to conduct thorough research, pose challenging questions, and alert authorities when flaws are discovered.

Given the current state of cryptocurrency transactions, auditing firms must now take on the responsibility of providing the necessary expertise and scrutiny. The industry cannot afford to let failure destroy its trust due to incompetence of auditing firms. In the aftermath of the Prager Metis scandal, it is evident that a serious review of its audits must take place to scrutinize its standards and practices.
